Understanding Crypto Limit Order Books: Bid-Ask Spread, Market Depth, and Algorithmic Slippage

1. The Architecture of the Limit Order Book (LOB)

At its core, a cryptocurrency exchange matching engine is an auction mechanism called a Continuous Double Auction (CDA). The Limit Order Book (LOB) maintains a prioritized hierarchy of all active buy orders (bids) and sell orders (asks) that have not yet been executed.

Orders are matched according to the strict Price-Time Priority (FIFO) rule: the highest bid and lowest ask execute first, with orders at the same price level executing in chronological order of submission.

2. Market Depth vs. Bid-Ask Spread

Traders must differentiate between two related liquidity metrics:

  • The Bid-Ask Spread: The difference in price between the best available bid and the best available ask. In liquid assets like Bitcoin, the spread is typically razor-thin ($0.01 to $1.00 on major venues).
  • Market Depth: The total aggregate volume resting across the order book at various percentage depths (e.g., ±1% or ±2% from mid-price). In thin market depth environments, executing a modest $100,000 market buy order can chew through multiple price tiers, causing extreme execution slippage.

3. Iceberg Orders & Spoofing Tactics

Institutional desks never place their full trade size on the public order book. Instead, they use algorithmic Iceberg Orders, which display only a tiny visible fraction (e.g., 2 BTC) while continuously refreshing from a hidden 500 BTC reserve. Conversely, predatory trading bots engage in spoofing—flashing massive multi-million dollar limit orders to deceive retail breakout traders, only to cancel them milliseconds before execution.
