Smart Money Concepts (SMC) & Fair Value Gaps (FVG): The Algorithmic Mechanics of Market Imbalances

1. What is an Institutional Fair Value Gap (FVG)?

In modern electronic markets, institutional algorithmic execution engines (such as TWAP and VWAP algorithms) often execute massive block orders within sub-second intervals. When institutional buying or selling volume overwhelms opposite-side limit orders, price accelerates violently in a single direction, leaving behind an inefficiently delivered price range known as a Fair Value Gap (FVG) or Liquidity Void.

2. Anatomy of the Three-Candle Imbalance

A true algorithmic Fair Value Gap consists of a precise 3-candle sequence:

  • Bullish FVG:
    • Candle 1: Initial impulse candle.
    • Candle 2: Massive explosive bullish expansion candle with heavy displacement.
    • Candle 3: Follow-through candle whose lower wick does NOT overlap with the high of Candle 1.
    • The Gap: The open space between Candle 1's high and Candle 3's low represents an untreated buy-side liquidity imbalance.
  • Bearish FVG:
    • The open space between Candle 1's low and Candle 3's high represents an untreated sell-side liquidity imbalance.

3. The Consequent Encroachment (50% CE) Law

Institutional execution algorithms are designed to achieve equilibrium price delivery. When price returns to rebalance an FVG, the exact mathematical midpoint of the gap (measured from Candle 1 high to Candle 3 low) is designated as the Consequent Encroachment (CE).

Institutional algorithms frequently tap the exact 50% CE level to fill resting limit orders before resuming the primary higher-timeframe trend. If price closes a full candle body through the 50% CE line, the FVG is considered invalid or inverted.

4. Automated Scanning on Zynto Markets

The Zynto FVG Scanner continuously evaluates the 15M, 1H, and 4H timeframes across top cryptocurrencies, computing the exact boundary coordinates, status (Active, Partial Fill, Filled), and 50% CE equilibrium levels with zero human calculation latency.
